Sounds like the chrome is peeling from the cylinder walls. CALL MARK! Do not run the engine more or the possible result will be damaged crank and bearings.


And secondly, I set the valve clearance to the same spec as my
 1100 Sport for starters. I felt for TDC on each cylinder with a
screwdriver and adjusted both intake and exhaust at TDC. Is this the
correct procedure? It seems the clearance gets wider at other positions
of the crank and they sound loud when running. And what is the proper
clearance? (I promise to get a copy of Guzziology soon).

Procedure sounds okay, but I'd use something softer than a screwdriver to find TDC - I use the wooden handle of a small paintbrush. Set the valves at .006" intake and .010" exhaust. Many Guzzis have a depression worn into the tip of the rocker where it contacts the valve. The actual clearance may be a few thousandths more because of this and more noise will result. If you can find a set, try using wire type feeler guages to check/adjust the clearance.
